How does image stabilization in the above situation work? Can either in body or lens stabilization work in this combination?

Yes, you will have a choice. See Guy's website for all the combinations.

I use a Panasonic 12-32 and a 35-100 on a EPL5. Both are far better than the IBIS of the body.

A summary for E-PM2/E-PL5 and all later Oly bodies when using Panasonic OIS lenses.

  • To use unswitched OIS you need to have Lens IS Priority set to ON in Custom menu C. To enable this priority then you must also have IBIS set On in any mode as the IBIS acts as the master switch for stabilisation. If the OIS lens is mounted, then OIS will work and IBIS itself is disabled by the firmware. If you swap to a non OIS lens then naturally IBIS is enabled.
  • To use a switched OIS lens, then turn the lens switch on and OIS works despite the Lens IS Priority setting and despite any IBIS setting. The lens switch over-rides everything. If the OIS activates that way then it disables the IBIS if it was on at the time.

Personally I would recommend using the OIS over the E-PM2 (2 axis) IBIS as it does a better job and also provides full time stabilised live view without needing to press any buttons. Makes total sense when I use the Panasonic 45-150mm on my E-PL5.

The E-M5 and earlier bodies have different rules and in those the switched OIS lenses can be turned on and you will have OIS/IBIS fighting each other. And in those early bodies the unswitched OIS is never enabled at all, it is totally ignored.

My timeline to sort out which bodies obey the rules.... http://homepages.ihug.com.au/~parsog/olyepl1/80-Oly-timeline.html

The E-PL5 and up "rules" are buried on my site at http://homepages.ihug.com.au/~parsog/olyepl1/50-epl5-comments.html#stabilisation
