I keep a S90 in my pocket for grab shots in town or as a backup on travels.

For the S series I'd rather they maintain the portability. I'd gladly give back GPS (as proposed/s100) for some more sensor wizardry or slight upsize to 2/3" to eek out a bit more high ISO performance. Since I'm not concerned about portraying thin depth of field in my grab shots, that is the aspect of IQ that I desire improvement on. Also, bring the AF speed and responsiveness way up. Even lower priced compacts like my dad's Nikon S9100 runs circles around all my Canon point and shoots.

Same size, price with slight increase in high ISO and good responsiveness. I was hopeful the S100 was going to fit that last point. Sadly it does not so I see little point in shelling out money to replace the S90.

Anyhow, what you propose is not unimaginable. I think a spin off line would be an attractive product. I just don't want to deal with a bulkier S and certainly not a 700-800 dollar one either.
