Dynamic range X-E1 - how does it work?

I was wondering if someone could give a bit of info on how the Dynamic Range setting in the X-E1 works. The manual says that if you set the DR to 200, then the minimum ISO will be 400, etc... Can someone explain why this is so?

If I set DR to 100, can the same effects be achieved in Photoshop with the JPGs as setting DR to something higher?

Just trying to understand what it's doing to achieve its effect.
